Inflation (CPI) and the Exchange Rate

The consumer price index is one of the two figures central banks change rates for. So the market reacts not to inflation itself but to what it implies for the future policy rate.

The transmission chain

The link is indirect and runs in three steps. Inflation above expectations raises the probability of tighter policy. Tighter policy means higher returns on assets denominated in that currency. Higher returns attract capital and strengthen the currency. Each step can fail, which is why identically sized surprises produce different reactions at different times.

Why core inflation matters more

The headline index includes food and energy — volatile components with a weak link to central bank policy. The core index excludes them, and it is core that policymakers watch when setting rates. Hence the picture that confuses newcomers: headline inflation rose while the currency weakened, because core came in below forecast.

Why the surprise moves price, not the level

What is expected is already in the price. If the consensus assumed a particular figure and the release matched it exactly, there may be no reaction at all, however high the number looks. What moves the market is the deviation from forecast, so a release should be judged against consensus rather than against the previous figure or your own sense of what is high.

When the logic breaks

In conditions where the market fears recession, unusually high inflation can weaken a currency rather than strengthen it: participants start pricing in damage to the economy rather than a rate rise. This is a rare but regularly recurring scenario, and it explains most cases where the reaction to a release ran opposite to the textbook.
