Breakout Trading: How to Build It and Why It Is Expensive

A breakout strategy enters as price leaves the boundary of a range, expecting a move to begin. The idea looks like the simplest of all, and in testing it produces the worst result — and the gap between the two is instructive.

Breakout mechanics and their weak point

The logic rests on a real mechanism: pending orders and stops accumulate beyond the boundaries of a range, and their triggering amplifies the first move. The problem is that the same mechanism operates on a false breakout: orders trigger, liquidity is collected, and price returns. At the moment of the exit nothing distinguishes the two — they look identical.

What the run showed

Breaking the previous five bars' range produced a median of -10.98%, profitable on 4 of 12 pairs, Sharpe -0.75 — the worst median of the ten rules we tested, with the deepest drawdown. A 20-bar Donchian channel did somewhat better: a median of -2.56%, profitable on 5 of 12 pairs, Sharpe -0.22. Neither came close to simply holding (4.79%). Notably, what was tested was the pure signal, without confirmation and without a mechanism for exiting a false breakout.

What must be added

Three elements, whose absence is what we measured. Confirmation: entry on a close beyond the level rather than on a touch, which filters out some pokes at the cost of a worse entry price. A volatility filter: breaking a narrow range in a quiet period means less than an exit from compression after a long consolidation. And a fast exit when price returns inside the range — that is what turns a false breakout from a loss into a small cost.

Where to take the level from

Not every boundary qualifies. What works are levels every participant can see: the previous day's and week's highs and lows, the boundaries of a long consolidation, round numbers. A level built from your own individual marking holds no accumulated liquidity — and without that a breakout has no mechanism, only hope.

Who the approach suits

Those prepared for a low win rate and frequent small losses in exchange for rare strong moves, and disciplined about closing failures fast. Breakout trading does not forgive holding a losing position in hope: that is exactly what turns a controlled series of small losses into one large one.

Why do breakout strategies perform poorly?

Because false breakouts occur more often than genuine ones, and without a fast exit mechanism each is paid for twice — entering at an extreme and reversing on the opposite signal. In our run the pure breakout produced the worst median of ten rules.

How do I tell a false breakout from a real one?

Which levels are suitable for breakout trading?
